Entity concept
A company is an independent entity. Only transactions that are related to the company itself, not a particular person working for the company, should be considered company affair and be recorded.
Example: the owner of an ice cream store gives an ice cream to his niece; this act is not a business transaction, it is family affair. But if he gives to a neighbor’s niece, it is a business transaction. It is called promotion.
Reliability principle (objectivity principle)
Accounting numbers 1) should be verifiable, and 2) can be confirmed by an independent observer.
Examples of unreliable numbers:

Number of years a . takes to finish his degree

Historical Cost Principle
All acquired assets should be recorded at their actual cost, ., the amount of money paid to obtain the asset, even though the cost of the same asset today is different.
Why? Historical cost is reliable.
Going-concern concept
It is like people in the past who wish an emperor lives forever, we assume companies live forever, although they tend to die fast.
Why? Because if we assume going-out-of-business concept, many wired things will happen.
1) Assets need to be recorded at current market prices
2) Liabilities will have to be repaid right away
3) Earnings and book values do not matter
Going-out-of-business is the exception, not the rule.
Stable-of-monetary-unit concept
One dollar today = One dollar tomorrow
Why? Purchasing power changes due to inflation or deflation
But we are ok. If the change in price level is not too dramatic, we hold the stable-of-monetary-unit concept. Otherwise, every account will have to be adjusted every quarter.
Conservatism principle
The tension between creditors and shareholders and the tension between shareholders and management dictate that accounting is conservative.
Report bad news in financial statements as early and as complete as possible; report good news in financial statements only after the uncertainty surrounding the good news is resolved.

All these expenditures will likely generate future benefits for the firm. But they are expensed, not capitalized as assets on balance sheet because their benefits are uncertain and hard to measure.
Accrual Accounting
Revenue: recognize whenever it is earned, not when cash changes hands
Expense: recognize whenever it is incurred, not when cash changes hands
Financial Statements
Balance Sheet: at a point in time, ., December 31, balance sheet measures how much asset the company own, how much debt the company owe, and how much equity shareholders have in the company
Assets = Liabilities + Equity
Income Statement: during the period ending on the balance sheet date, , during the year, how much revenues the company generates, how much expenses are used to generate the revenues, and the earnings (Revenues – Expenses). Profits increase equity on balance sheet, while losses decrease equity on balance sheet.
Statement of Retained Earnings: Beginning equity + Earnings – Dividends = Earnings equity (on balance sheet)
What accounts go where?
Balance Sheet accounts: 1) can and can only be measured at a point in time, 2) physically or quasi-physically exist, and 3) can be carried over and used next period
Income Statement accounts: 2) can and can only be measured in an interval of time, 2) does not physically exist, and 3) can not be carried over to next period

1. Luca Pacioli (1445-1517)
Luca Bartolomeo Pacioli was born around 1445 at Borgo San Sepulcro in Tuscany. He was an accomplished mathematician who became a Franciscan friar in 1482. In 1494 Pacioli wrote his fifth book, Summa de Arithmetica, Geometria, Proportioni et Proportionalita (Everything About Arithmetic, Geometry and Proportion), a digest and guide to existing mathematical knowledge. Its 36 chapters on double-entry bookkeeping constituted one of five topics covered and were included, in part, to "give the trader without delay information as to his assets and liabilities."
The Summa's publication on November 10, 1494 made Pacioli instantly famous, becoming the most widely read mathematical work in Italy and one of the first books published on the Gutenberg press (named for the German printer Johann Gutenberg, the inventor of movable type). After the Summa's publication, Pacioli was invited to Milan to teach mathematics where one of his pupils was Leonardo da Vinci, to whom he taught perspective and proportionality. This knowledge allowed da Vinci to create one of his greatest masterpieces, and the most famous painting of the fifteenth century, a mural on the north wall of the Santa Maria de Gracia Dominican cloister known as "The Last Supper."
In 1514, Pope Leo III called Pacioli to the papacy in Rome to be a teacher. Scholars believe Pacioli never made it to Rome, dying on June 19, 1517 in the monastery in Sansepulcro. In the first century after its publication, the Summa was translated into five languages and numerous details of bookkeeping set forth by Pacioli were followed in texts and the profession for at least the next four centuries.

1. Harvey Pitt, a lawyer representing the accounting industry. While Arthur Levitt targeted accounting industry for lack of independence and conflict of interest, George Bush picked the industry’s lawyer to be new SEC commissioner. When in 2002 US congress enacted an accounting oversight board at SEC, Pitt picked a past CIA director, William Webster, to be its chairman. Before Webster took office, it was revealed that he was a board member of a company being investigated by SEC. Pitt knew this information but did not share with other commissioners and congress when he tapped Webster.
